Abstract

Currency misalignments (CMs), as expressed by the difference between a real exchange rate and its estimated equilibrium rate, may be predatory (PCMs) if it is significant – not negligible –, of longer duration, not there to correct economic imbalances and not justified by the devaluing country’s economic fundamentals. This leads to the conclusion that such currency is being manipulated with the intent of generating increased reserves and obtaining unfair advantage over its trade partners. PCMs decrease the level of tariff protection of not-devalued currency countries and increase the level of protection of the countries that apply them, in both cases violating duly negotiated rights and obligations at the World Trade Organization (WTO). PCMs may push the tariff protection levels of affected countries into negative territory, generating a subsidy to imports. In addition, if these countries have trade remedies in effect, PCMs could wipe them out. A permanent and sustainable solution, which would probably include a new specific mechanism to deal with this problem, would come from a multilateral agreement at the WTO. However, such agreement would only be possible in the short and medium run if there is an incentive for countries using PCMs to seat at the negotiating table. The incentive would be a plurilateral, coordinated action to implement countervailing duties on major imports from manipulating countries. These duties would stay in place until the conclusion of an agreement or the cessation of PCMs.
